Do these notes actually circulate and what's their purpose?

Maybe they are old banknotes? Anyway, 5 INR seems extremely low for a banknote. Then again Ukraine has a 1 UAH banknote, worth around 5 cents!
The RBI has announced plans to re-introduce 1-rupee banknotes in 2015, because extremely low-value banknotes are apparently cheaper to produce than extremely low-value coins. (A similar situation happened in British Hong Kong, when the coins ran from 5 cents to 5 dollars - and a tiny 1-cent banknote was also printed in very large quantities.)
This particular note bears the date 2015. RBI has planned to reintroduce 1 rupee note in mass to the market. But as of now it is being seen only with collectors and hoarders. Just like 10 rupees bimetallic coins, this note will take time to get to the common people. But it will eventually be circulated in mass

​yes but can actually buy anything with 1 rupee?
I know that india is a super cheap country but 0.015 usd is so small amount that it doesn't really buy much anything no matter wherre you are.
For one rupee you can still buy candy. And if you go to little ma-pa store, maybe even two candies

I think it's a pretty good denomination to give out to kids who LOVE to swap this for a candy of their choice.

1 euro is 75 rupee, I wish I could by a piece of candy for 2.5 cent. The cheapest I can get is 10cent...

To buy such note you need to spend 30 rs for a single one.
On 1 rupee you will not get much. But, odd denominations still very important for life in India. Like 3 rupees for local travel fare at hand rickshaw. If someone got 1 rupee in pocket. It's most prefer denomination to give a begger.
We still need 50 paise to buy government subsidized food products...

And not to forget "Shagun" or "Shagan". On every auspicious occasions like weddings, birthday, anniversaries, it is still customary to give token money that end in one...like Rs. 101, 501, 1001 you get the idea..

When I was a kid, I would get 11, 21 and something 51 (jackpot) on occasions. You would get this amount in an fancy envelope. But then 1 rupee coins were not always handy in such sitautions and people had run out of 1 rupee notes; so some clever guy came up with this :
